A common problem for crypto investors appears just before a major market event: you still want to own the portfolio if prices rise, but you do not want one volatile announcement to erase weeks or months of gains. Selling everything is one solution, but it can create trading costs, tax consequences, re-entry risk, and the possibility of missing a sharp upside move. Derivatives offer another path: reduce the portfolio's sensitivity to a downside move for a defined period.
That does not make hedging free or riskless. Futures introduce margin, basis, funding, and liquidation risk. Options require an upfront premium and can become expensive when implied volatility rises before a widely anticipated event. The right hedge depends on what you are protecting, how much downside you can tolerate, how long the event risk lasts, and whether preserving upside is worth paying for.

Start with the problem you are actually trying to solve
Before choosing a derivative, define the event and the loss you are trying to avoid. A hedge for a scheduled central-bank decision may only need to cover a few days. A hedge for an uncertain regulatory decision or token-specific catalyst may need more time. A diversified crypto portfolio may also behave differently from Bitcoin or Ether, which creates correlation risk if you hedge the entire portfolio with a single BTC or ETH contract.
Write down four numbers before you trade:
- Portfolio market value: the current value of the crypto exposure you want to protect.
- Target hedge percentage: for example, 25%, 50%, or 100% of the exposure rather than automatically hedging everything.
- Maximum acceptable drawdown: the loss you can tolerate through the event window.
- Event window: the period from hedge entry until you expect event-related uncertainty to normalize.
If you cannot state those numbers, it is difficult to judge whether a hedge is too small, too large, too expensive, or simply mismatched to the risk.
Step 1: Consider reducing spot exposure before adding derivatives
The simplest hedge is not a derivative at all. Selling part of a position into cash or stable-value assets reduces market exposure without creating margin calls, option decay, or contract-expiry issues. This can be appropriate when your main objective is capital preservation and you do not need to maintain the full position through the event.
The trade-off is straightforward: reducing spot exposure also reduces upside participation. You may also face taxes, spreads, withdrawal restrictions, or re-entry risk depending on jurisdiction and venue. For investors who strongly want to keep their spot holdings intact, futures or options may be more suitable.
Step 2: Use a short futures position when cost and precision matter most
A short futures hedge offsets part of the portfolio's directional exposure. If the spot portfolio falls, a correctly sized short futures position should gain value, partially or substantially offsetting the spot loss. If the portfolio rises, the futures hedge loses value and reduces the upside.
A simple starting formula is:
Target futures hedge notional = portfolio value × hedge percentage.
For example, suppose a trader has $100,000 of BTC exposure and wants to hedge 50% of it through an event. The initial target is roughly $50,000 of short BTC futures notional. The exact number of contracts depends on the contract specification and current futures price. Contract sizes differ materially across products and venues, so the trader should verify them directly before placing an order. Why a partial futures hedge is often more practical than a full hedge
A 100% notional hedge can make sense when the goal is to neutralize price risk temporarily, but it can also remove nearly all directional upside while adding transaction costs and basis risk. A 25% to 75% hedge can be easier to manage when the investor wants protection without turning the portfolio into a near-flat position.
There is no universal percentage. A long-term holder worried about one announcement may prefer a partial hedge. A market maker protecting inventory may want a tighter hedge. An altcoin-heavy portfolio may need an even smaller BTC hedge if its relationship with BTC is unstable.
The hidden risks of futures hedging
- Basis risk: futures may not move exactly one-for-one with spot during the event.
- Correlation risk: a BTC hedge may not offset an altcoin portfolio accurately.
- Margin risk: a sharp rally can create losses on the short futures position before gains on spot are realized or transferred.
- Funding risk: perpetual futures can have positive or negative funding payments that change the cost of holding the hedge.
- Liquidation risk: using too much leverage can force the hedge closed at the worst time.
- Expiry risk: dated futures can expire before the event risk has passed.
The CFTC specifically warns that leveraged futures positions magnify underlying price moves and may require additional margin when the market moves against the trader. That is why a hedge should usually be sized from the exposure you want to offset, not from the maximum leverage the venue allows.
Step 3: Buy protective puts when preserving upside matters more than minimizing cost
A protective put gives the holder downside protection below a chosen strike while allowing the spot position to participate in upside moves. The premium is the price of that asymmetry.
Assume BTC is trading near $100,000 and a trader owns 1 BTC. Buying a put with a $90,000 strike that expires after the event creates a floor-like payoff at expiration: losses below the strike are increasingly offset by gains in the put, subject to the premium, contract terms, settlement method, and the fact that market value before expiration depends on time and volatility as well as price.
This is generally easier to reason about than a leveraged futures hedge because the maximum loss on a long put is the premium paid. However, options are often expensive just before major events because expected volatility is incorporated into option prices. If the event passes without a large move, implied volatility can drop quickly and the option may lose value even if the underlying price barely changes.

How to choose a put strike
The strike should match the loss you are trying to limit rather than an arbitrary percentage. A put close to the current market price offers stronger protection but usually costs more. A farther out-of-the-money put is cheaper but leaves the portfolio exposed to the first part of the decline.
For a trader who can tolerate a 10% drawdown but wants protection against a much larger crash, an out-of-the-money put may be more efficient than an at-the-money put. For a trader who cannot tolerate much loss through the event, a higher strike may be more appropriate despite the higher premium.
Choose an expiry that extends beyond the event
An option that expires before the announcement provides no protection when the risk actually arrives. An option that expires immediately after the event can be cheaper than a long-dated contract, but it also leaves little margin for a delayed announcement or a multi-day market reaction. The practical choice is usually an expiry after the expected event window, with enough time buffer to avoid being forced to roll the hedge during peak volatility.
Step 4: Use a collar when put protection is too expensive
A collar combines a long protective put with a short call. The call premium helps offset some or all of the put cost. In exchange, the trader gives up some upside above the call strike.
This can be useful when the priority is to define a trading range for the portfolio around a known event: downside is limited below the put strike, and upside is capped above the call strike. The strategy can reduce cash premium outlay, but it is more complex than simply buying a put and it introduces obligations on the short-call side.
For investors who do not fully understand option assignment, settlement, margin requirements, or the risk of writing options, a simple long put may be safer operationally even if it costs more. The SEC notes that option writers can face risks materially larger than the premium they receive, depending on strategy and structure.

Step 5: Match the hedge to the portfolio, not just to Bitcoin
A BTC-heavy portfolio can often be hedged reasonably with BTC derivatives. A portfolio dominated by ETH may be better matched with ETH futures or puts. A basket of altcoins is harder because its beta to BTC or ETH can change abruptly during stress.
If a $100,000 altcoin portfolio historically behaves like 1.4 times the daily percentage move of BTC, a trader might initially think a $140,000 BTC hedge would be appropriate. That can be dangerous if the relationship breaks during the event. Correlation and beta are estimates, not guarantees. In practice, traders often use a smaller hedge, run several scenarios, and reassess after the event begins rather than assuming a historical relationship will remain stable.
Whenever the underlying exposure and the derivative are different assets, treat the mismatch as a separate risk budget.
Step 6: Check liquidity, spreads, and settlement before placing the hedge
A theoretically perfect hedge can fail in execution. Before entering, verify the bid-ask spread, order-book depth, contract size, margin currency, expiry, settlement method, and trading hours. Also check whether the instrument is linear or inverse because the payoff and margin behavior can differ.
For options, use the smallest number of legs that achieves the goal. During volatile periods, complex multi-leg strategies can suffer from slippage if the venue does not provide reliable combo execution. For futures, confirm that the contract will remain open through the event and that you have enough collateral to survive a sharp move in the opposite direction.
Deribit states that its option and futures expiry schedules vary by daily, weekly, monthly, and quarterly series, with specific expiry times. Its contract introduction policy is one example of why traders should verify the exact contract rather than assuming all crypto derivatives expire on the same schedule.
Step 7: Plan the exit before the event happens
A hedge is not complete until you know how it will be removed. Decide in advance whether the hedge will be closed immediately after the announcement, after volatility normalizes, at a defined price level, or when a specific portfolio drawdown threshold is reached.
This matters because a hedge that worked during the event can become a drag afterward. A short futures position left open during a strong recovery can offset spot gains. A protective put left in place after implied volatility collapses can lose value quickly. A collar may cap the recovery if the call strike becomes relevant.
Write the exit rule in the same terms used to define the hedge: event time, maximum duration, price threshold, or portfolio risk target.
How to self-check whether the hedge is doing its job
Before the event, run at least three simple scenarios: the portfolio falls 5%, falls 15%, and rises 10%. Estimate the combined result of spot plus the hedge under each scenario. You do not need a perfect options-pricing model for a first-pass sanity check, but you do need to understand that option values before expiration can differ from intrinsic value because of time value and implied volatility.
Then verify the following:
- The hedge notional is based on the exposure you want to protect, not on the maximum leverage available.
- The derivative's underlying asset actually matches the portfolio closely enough for the hedge to be meaningful.
- The expiry extends beyond the event and any expected delayed reaction.
- The futures account has enough excess margin to withstand a sharp rally without forced liquidation.
- The option premium is acceptable even if the option expires worthless.
- The expected cost of funding, spreads, fees, and slippage has been included.
- You know exactly when and why you will reduce or close the hedge.
If a 10% market decline still produces a portfolio loss larger than your stated tolerance, the hedge is too small, too poorly matched, or too expensive to be effective. If a moderate rally produces almost no net gain even though preserving upside was your priority, the hedge may be too large or the chosen structure may be wrong.

Futures are usually the most direct tool when the goal is to reduce directional exposure cheaply and precisely, but they require active margin management and can neutralize upside. Protective puts are generally better when the investor wants to keep upside while defining downside risk, but the premium can be substantial before a major event. Collars can reduce that premium at the cost of capping gains. Reducing spot exposure remains the simplest choice when avoiding derivative complexity matters more than maintaining full market participation.
The practical objective is not to predict the event correctly. It is to make sure one event cannot produce a loss that exceeds the portfolio's risk budget. A hedge should be judged by how well it controls that risk after costs, basis, liquidity, margin, and settlement are taken into account.
